Is that for attachments or hotlinked images?
How does that feature work in practice (I'm not familiar with vB).

I think ticking this option allows vBulletin to import a copy of the image file.

How is the image displayed in the post?
Is it using standard IMG tags or is it considered an attachment/uploaded file?

An imported image appears like this:

Assuming the attachments import properly, there is a find-replace add-on you could use to replace the old [attach] BBCode in posts with xenForo's equivalent.

Will the importer also import the attached images?

Yeah, just that the BBCode is ...different.

That vB4 importer automatically updates [attach] tags. It should automatically work to preserve the inline image attachments. The replacement tool shouldn't be needed.
